Do they do a strip search in a psychiatric hospital?

I heard that in a psychiatric hospital they do a strip search to check for self mutilation. But do they make you strip naked or just to your underwear? And what happens if you refuse?

Yes they do, because they need to know valid things. If you refuse, they have options, which vary by what state, province, and/or nation you are in. Mostly, they hold you down and strip you. In some places they need a court order, or the search has to be done by a doctor or the police. More than just self mutilation, they want to know if you are shooting dope with a needle, being beaten up or abused by someone else, have body lice (or scabies or fleas, etc.) and so on.
